The correct option is:(C) only moves vertically.
It is important to note that only vertical forces act on the system in problem 7-6. Therefore the acceleration of the center of mass will also be in the vertical direction. thus, the spherical shell and the inner ball moves such that the center of mass of the system moves vertically accounting for the vertical forces acting on it.
